Because it refers to the city of Bologna in Italy where that style of preparing meat supposedly came from. However, if you went to Bologna, they probably wouldn't have any idea what that stuff is. They have something similar called Mortadella, which has olives in it, but I can't tell you where in Italy that originates.
You should read the book 'The jungle' by Upton Sinclair, it might enlighten you a little to the history of such meats.

Maybe "baloney" is the "American-ized" version of the word?

I don't really know. But I wonder that too. Maybe it's the same rule for Catsup and Ketchup.
