They use the photo on twitter.
If you want, you must first add a twitter account to yahoo.
Go to here http://pulse.yahoo.com/y/cred_store > linked your twitter
Upload animated avatar for twitter.
Go to here http://pulse.yahoo.com/y > click Add/Change your photo > now you can choose animated avatar and use it
Good luck ^_^

If you right click on the image and select view image info it will give the type, location and other details about the image. As to how it's done ...working on it. I too was under the impression it was jpg only though.

So far there have been 3 showing up that i have seen, but when you try to use them by copying them you can't use them so how they are able to is a mystery. These are the other 2 that have been seen http://answers.yahoo.com/activity?show=A21bJRmEaa

Well I'm not sure it is probably because Yahoo created that you can create an avatar. But in my opinion I think they should allow other that jpg files.

apperantly there is a glitch that allows animated avatars i have also seen http://ph.answers.yahoo.com/activity?sho%E2%80%A6
but i hope the Y!A team fixes this because at first i thought they were cool but now more and more users are getting them and they just look annoying and they are very uncreative since everyone is setting them as there avatar.

Well that is a .gif file like any animated .gif ... right click on it and "download as" to see its file extension.
