AFAIK, Toyota is taking back any batteries until they get enough to make a recycle run viable--though many are sent back to the factory for analysis so I don't think there are that many in storage. However, there have been so few batteries fail in the Prius that it's really a non-issue.
Also there are places that rebuild the Prius, and Honda, batteries. One is http://www.re-involt.com/Prius_Battery-.html
What happens is that a "failed" battery has one or two cells that become weaker than the rest. The rebuilding companies test each cell and either replace them with matching cells or, in the case of the pre-2004 Prius, they replace the cells with 2004+ type cells. The weak cells are then sent to a recycler just like non-automotive NiMH cells.
