The Martha Stewart explanation with photos (posted by another answerer) is great. Here is a video showing the same method. It's very clear and easy to follow.

I am going to give you a lesson in sheet folding right here on the big Yahoo.
First, it is better to keep sets together, that makes changing the bed faster, because you just grab a bundle and go.
If you have several stray fitted sheets, that is another thing.
Okay.
1. Have a good flat place to fold on, counter top, or kitchen table.
2. Shake them all out good.
3. Take the FLAT sheet and fold it top to bottom, then quarter, then half, then lengthwise, fold over, so it looks abut 3-4 feet long and about a foot wide.
4. Take your pillowcases and fold them lengthwise in half, lay them on the FLAT sheet.
5. Take the FITTED sheet and shake good. Take the top corners of the sheet and fold them inside the corners of the bottom of the sheet, make sure it is the right side showing on the outer side. Then take the two corners and bring together and fold them together, you will have a neat corner section and a fold, lay flat and any sheet not straight simply flatten is and fold over as best you can, smooth it good.
6. Fold it so it is lengthwise, about 12inches wide, lay it on top of the pillowcases, smooth as good as you can.
7. Fold the "packet from one end to the middle, the fold the other end to the middle, then fold over one more time", you should have a neat bundle ready for the linen closet. You can pat it down a little to go in the shelves.
When you are ready to change sheets, voila you have the whole set there, and not too wrinkled at all!
Good luck, practice make perfect:)

The secret is ....ironing in the creases. If you fold the corners of the sheet (the fitted bit) in, and iron the resulting fold to make a crease, the sheet is then easier to fold flat, and looks nicer too. The ironing board also is useful in helping to fold the sheets, because as soon as you have ironed them, you can fold them, keeping them flat. Hope this helps!

Fold up the bottom one as best as you can, then fold the top one neatly -- and then slip the bottom one inside as you do the last fold. Place the whole bundle on the shelf.

Fold em?
Nuh.
Go the roll.
Or wash em and put em back on the bed.
I have a friend who lays them out on the floor, folds in each edge til they lay straight, then folds em up.
Too much like hard work lol.
