I got rear ended yesterday and the guy offered me to pay for the damages. Would it Be illegal to keep the money

No. However, it would be unethical to keep the money and then file a claim/law suite against them. People are allowed to work out their own solutions to disputes like that before taking it to the insurance company.

Both your insurance company and his would be perfectly happy if the two of you were able to work out the situation yourself. If you were not hurt in any way, having the at-fault driver simply pay directly for the damages is a perfectly reasonable solution. He'll pay more in the short run than if you filed a claim, but he'll keep his rates from going up.
However, if you let this individual pay for the damages, keep in mind it's on you to make sure he pays. If he doesn't want to give you any money up front, you should be very cautious. But you can always file a claim later, particularly if you have a police report that confirms he was at fault.

There is nothing illegal about private settlements, but if you go through the insurance company, the work would be guaranteed by the insurer, you would be able to claim for a hire car while yours is being repaired and claim for any out of pocket expenses, and there would be a record on file so that if you later discover further unseen damage to your car that is related to this accident, you can claim under the same claim record.
It's up to you what you do, but if I was in a non-fault accident, I would want to go through the insurer. You wont lose any no claims discount if it isn't your fault and you get the benefit of professional advice from their staff. The other guy could be trying to hide the fact that he is not insured by paying in cash, and if it goes through insurance, he would be caught out.

No it's your money. there is no law that says that you have to sue it to fix your car. You can sue it for whatever you want. That being said, you can't no go back and try to get a settlement through insurance. They will likely deny the claim if the other guys says that he already paid you.

Enough about your preferences, yes you can keep the money but if you do it is a settlement and you cannot make any further claim against him for the accident.
