How do I refund a buyer on Ebay?

The buyer and I (the seller) agreed to cancel a transaction on Ebay. I opened a case to cancel it and the buyer proceeded.

My question is will Paypal refund the buyer automatically or do I have to do it manually?

I do not see an option to refund the buyer on Ebay or Paypal. Also under "payment status" on paypal it says "held" is this the reason why I can't access the refund option?

Update:

By the way I have not shipped the item yet.

Indeed that is why the payment is held. PayPal will do the refund automatically when they notice that the item has been returned to you (by way of the tracking information).

Seems like their should be a place on PayPal where you could do this,If not just call them to make sure, takes the guest work out of it.
