You have to free up the space needed by either running diskcleanup and deleting a lot of junk/ uninstalling unwanted programs, or burning off some data like pics, music etc on to DVDs. For the built in tool you will need atleast 15%.Some of the third party commercial tools also work under far less free space conditions. Its best if you dont wait until the drive runs out of free to do these tasks, they have to be a regular part of your maintenance routine if you want the PC to be smooth and reliable not to mention fast. Fragmentation is like an illness which spreads over the drive and retards its performance, it has to be controlled before it reaches dangerous levels as it can take a long time to solve once that happens.

What you need to do, is check all the files you have in your C: section of your hard drive.See what you can delete, or move it to a larger hard drive sector, usually, the D: drive.
Go to My Computer, and right click on the C: drive and click on properties.
See how much space you have left free. You need about ten percent of that drive to de-frag.
So delete, unnecessary files, and move other files, to your larger disc size.
After deleting and moving, go back and right click on C: drive, and see how much free space you now have. Once you have freed enough space up, you can easily defrag your machine.
Note: if you are unsure as to what to delete, just move it, you most likely have plenty of free space on your D: drive.

Uninstall programs you don't use and any large files like videos.
Do a disk cleanup and if you still want extra space you can temporarily disable page file.(right click my computer>properties>advanced>performance tab and advanced again.
