Next month my husband and I will be celebrating our 25 wedding anniversary. We are having it catered. We are only inviting 25 people. Here is where it gets sticky. We live in a small town where lot's of folks know us.We are only inviting close family members but, alot of friends think they will be invited and we just can't afford a big dinner party . How can I word this to my friends so they will understand and not feel left out.

Have two parties. The first will be the small affair. Then throw a pot luck with the rest of your friends.
Have you considered having an even smaller party? Maybe only about 15 close family members. The money you save from 10 less people at your party you can put toward perhaps something like a casual BBQ and invite everyone else you want to. They will understand and still be able to celebrate with you that way.
Several have already said this, but I agree 2 parties might be the best solution. I did this in a similar situation. We ended up doing 2 parties. The first one was small and catered while the second was pot luck at a local park.
if its not too late, cancel the catering and have a pot luck dinner. this will solve your problem with the family and as well as your small town neighbours and the cost will be low.
